Employee Retention Credit (ERC) is a refundable credit available to tax-exempt and for-profit organizations and businesses that have employees who were affected by COVID-19. The ERC was created by the CARES Act in 2020 and was extended and modified by subsequent legislation in 2021 and 2023. The ERC was created to encourage employers in crisis to keep workers on their payrolls and provide them health insurance.

Main Features & Benefits

  • Credits are equal to a percent of the qualified wages and costs for health insurance paid to eligible employees up to a limit per employee each quarter.
  • The percentage and limit will vary depending on when the credit is claimed. For 2020, the percent is 50%, and the limit is $5,000 for each employee per year. In 2021, 70% of the employees will be eligible for the maximum. The limit per employee is $7,000. For 2023, the percentage will be 70% for the two first quarters and 40% for the two last quarters. Criteria for Eligibility

To qualify as an employer for the Employee retention Credit (ERC), you must meet at least one of the two criteria below:

  • A government order has suspended or halted the business or organization of an employer due to COVID-19 in a calendar year 2020 or 2021.
  • Gross receipts of an employer for a quarter calendar in 2020 or in 2021 are less than half (for 2020) and 80% (for 2021) their gross receipts from the same period in 2019.

Additionally, there is an additional rule that only applies to startups who began operating on or after February 15, 2021, and have gross receipts totaling no more than $1.0 million. These businesses can qualify for the ERC regardless of business suspension or revenue decline.

Business Suspension

A government order will either fully or partially suspend an organization or business if:

  • The order restricts the commerce, travel and group meetings that are prohibited by COVID-19
  • The order impacts the operations of a business or organization
  • The order applies to any calendar quarter in 2020 or 2021

Examples of government orders which can lead to a suspension of business include:

  • Orders to stay at home that prevent non-essential companies from operating
  • Curfews are restrictions on the hours that certain businesses can operate
  • Capacity limitations that reduce the amount of customers or clientele that a firm can service
  • Travel bans and restrictions that restrict the ability for a company to transport services or goods

An employer should consider the following factors to determine if an order from a government has suspended a business in its entirety or only partially.

  • The nature and scope of the order and how it affects the operations of the business
  • The order’s duration, frequency, and alignment with the calendar quarters
  • The impact and magnitude of the order to the business’s revenues and costs

Revenue Decline

It is considered a significant decrease in gross revenue if a business has:

  • The gross receipts of any calendar quarter in 2020 are less than half the gross receipts of the same quarter in 2019.
  • The gross revenues for any calendar-quarter in 2021 will be less than 80 percent of the gross revenue in 2019 for that same quarter.

Gross receipts refer to the total of all money received or accrued during a company’s annual accounting period. Gross receipts can include:

  • Sales of Goods and Services
  • Interest, dividends rents royalties and annuities

  • Gross income from trades or businesses

Employers must use the following formulas to calculate gross receipts and compare them between quarters.

  • The same method for accounting (cash-based or accrual-based) that was used to file the federal income Tax return for 2019
  • The same quarters in the calendar year as those used for the federal employment tax returns (Form 941) filed by 2019 and 2020/2021
  • The same sources as reported in the federal tax return for 2019

Recovery Startup Business

A startup that is in recovery can be defined as

  • Begun carrying on any business after February 15th, 2020
  • If you have average annual gross revenues of less than $1 million in any three tax-year period that ends with the tax-year preceding the calendar quarter for credit determination.

A recovery startup business can qualify for the ERC regardless of whether it meets the criteria of business suspension or revenue decline. Recovery startups are not exempt from certain rules and restrictions.

  • The maximum amount of credit per quarter is $50,000
  • The credit can only be used for wages paid between the third and the fourth quarters of 2020
  • The credit is subject to an overall cap of $250 million for all recovery startup businesses

Credit Amounts and Calculation

ERC amounts and rules vary for different time periods and employers. The ERC is affected primarily by:

  • How much business income dropped compared to 2019.
  • What number of employees did the employer have in 2019 and 2020/2021?
  • How much each employee received from their employer and how they were covered by health insurance in the pandemic

To claim the ERC, the employer must fill out and submit a form to the IRS. Number of Employees

The number of eligible employees will affect the calculation and definition of health insurance and qualified wages. Employers are classified as small or large employers based on their number of full-time workers (FTEs), and the period in which they were employed. More than 500 FTEs in any calendar quarter in either calendar year beginning after December 31, 2019, and ending before July 1, 2021. If an employer did not exist in either calendar year beginning after December 31, 2019, and ending before July 1, 2021, the employer is treated as a large eligible employer if it had more than 500 FTEs in any calendar quarter beginning after June 30, 2021.

To count FTEs for a given year or quarter, an employer must use the following steps:

  • Count the number of employees who worked at least 30 hours per week (or at least 130 hours per month) for each month in the year or quarter
  • Add up the total hours worked by all other employees (who are not counted as FTEs) for each month in the year or quarter
  • Divide the total hours by120and round down to the nearest whole number
  • Add the number of FTEs from Step One and Step Three for each month in the year or quarter
  • Calculate the average number of FTEs by adding up the monthly totals and dividing by 12 (for a year) or 3 (for a quarter)

 

Qualified Wages and Health Insurance Costs

Qualified wages are wages paid to eligible employees during a period of business suspension or revenue decline. Qualified wages include tips, commissions, bonuses, severance pay, sick leave pay, family leave pay, and other forms of compensation. Claiming and Reporting the Credit
