What is the Employee Retention Credit? Maximum Employee Retention Credit 2023

Employee Retention Credit (ERC) is a refundable credit available to tax-exempt and for-profit organizations and businesses that have employees who were affected by COVID-19. The ERC was established by the CARES Act of 2020 and extended and modified in subsequent legislations in 2021 and in 2023. The ERC’s goal is to encourage employers during a crisis to continue to employ their workers, and to offer them health coverage.

Main Features & Benefits

  • The credit is equal to a percentage of qualified wages and health insurance costs paid to eligible employees, up to a certain limit per employee per quarter.
  • The credit limit and percentage are dependent on the period of time for which you claim the credit. For 2020, the percent is 50%, and the limit is $5,000 for each employee per year. In 2021, 70% of the employees will be eligible for the maximum. The limit per employee is $7,000.   • The credit will be fully refundable if its amount exceeds that of the employer’s payroll taxes.
  • The credit can be claimed by employers who experienced a significant decline in gross receipts or a full or partial suspension of operations due to a qualifying government order related to COVID-19. Alternatively, for 2023 only, employers who are considered recovery startup businesses can also claim the credit.
  • Credits may be obtained by filing a revised employment tax form (Form 941X) or reducing employment deposit amounts in anticipation. Employers can request an advance payment by submitting Form 7200.

Criteria for Eligibility

To qualify as an employer for the Employee retention Credit (ERC), you must meet at least one of the two criteria below:

  • A government order has suspended or halted the business or organization of an employer due to COVID-19 in a calendar year 2020 or 2021.
  • Gross receipts of an employer for a quarter calendar in 2020 or in 2021 are less than half (for 2020) and 80% (for 2021) their gross receipts from the same period in 2019.

A special rule is in place for businesses that have started operating after February 15, 2020, and whose average gross receipts per year are no more than one million dollars. These businesses are eligible for the ERC, regardless of whether their business has been suspended or if revenue has declined.

Business Suspension

A government order may suspend a business, or even partially suspend it.

  • The order restricts the commerce, travel and group meetings that are prohibited by COVID-19
  • The order affects the operations of the business or organization
  • The order will apply to any calendar month in 2020 or even 2021

Examples of government orders which can lead to a suspension of business include:

  • Stay-athome orders restrict non-essential enterprises from operating
  • Curfews that limit the hours of operation for certain businesses
  • Limits on the capacity of a business that limit how many customers or clients it can serve
  • Travel restrictions or travel bans that limit the ability of businesses to transport products or services

Employers must take into account the following to determine whether a business has been suspended in full or in part by an order of government:

  • The order’s nature, scope, and impact on the business
  • The length, frequency, and timing of the order in relation to the quarters of the year.
  • The impact and magnitude of the order to the business’s revenues and costs

Revenue Decline

A significant decline in gross revenues is experienced by a business or organization if:

  • The gross receipts from any quarter in 2020 is less than 50% its gross receipts from the same calendar quarter in 2019.
  • The gross receipts from any calendar quarter during 2021 are less than 80% compared to the same quarter’s gross receipts from 2019.

Gross receipts refer to the total of all money received or accrued during a company’s annual accounting period. Gross receipts can include:

  • Sales of goods and Services
  • Dividends (rents), royalties and interest

  • Gross revenue from businesses or trades

To calculate and compare gross receipts for different quarters, an employer must use:

  • Use the same method (cash or accrual accounting) as it used when filing its federal income taxes for 2019
  • The same calendar year quarters that it used to file its federal employment tax returns (Form 941) for 2019 and 2020/2021
  • The same sources as reported in the federal tax return for 2019

Recovery Startup Business

A recovery startup is a business:

  • Began carrying on any trade or business after February 15, 2020,
  • The average annual gross receipts for the three tax years ending in the year preceding the quarter for which credit is calculated cannot exceed $1 million

If a business is in recovery, it can still qualify for ERC even if the business has been suspended or its revenue has declined. However, there are some limitations and special rules that apply to recovery startup businesses, such as:

  • The maximum credit available per quarter is $50,000
  • The credit will only be available to employees who have paid wages in the third quarter and fourth of 2021
  • The credit has a cap of 250 million dollars for all startup businesses that are eligible.

Credit Amount Calculation

For different lengths of time, different types of employers and different amounts of ERC, the ERC has different rules. The ERC’s main influences are:

  • How much the employer’s business was affected by the pandemic, either by having to close or reduce operations due to government orders or by having a big drop in income compared to 2019
  • The number of employees that the employer has in 2019 or 2020/2021 and whether or not they worked during the pandemic
  • How much did the employer pay each employee in health insurance?

In order to receive the ERC from the IRS, the employer will need to complete some forms. The employer must provide proof of how much they paid their employees for health insurance as well as the ERC. The IRS will check the forms and give the money to the employer. The employer may use the money in order to pay their employees’ health insurance premiums, or get refunds for their payroll tax.

Time Period

Number of Employees

The number employed affects how wages are calculated and defined, as well as the health insurance premiums for eligible employees. For severely financially distressed employers, the employer size is irrelevant if the employer had a revenue decline of more than 90%. Otherwise, the same rules as Q1-Q2 2021 apply. More than 500 FTEs in any calendar quarter in either calendar year beginning after December 31, 2019, and ending before July 1, 2021. If an employer did not exist in either calendar year beginning after December 31, 2019, and ending before July 1, 2021, the employer is treated as a large eligible employer if it had more than 500 FTEs in any calendar quarter beginning after June 30, 2021.

To count FTEs for a given year or quarter, an employer must use the following steps:

  • Count the number of employees who worked at least 30 hours per week (or at least 130 hours per month) for each month in the year or quarter
  • Add up the total hours worked by all other employees (who are not counted as FTEs) for each month in the year or quarter
  • Divide the total hours by120and round down to the nearest whole number
  • Add the number of FTEs from Step One and Step Three for each month in the year or quarter
  • Calculate the average number of FTEs by adding up the monthly totals and dividing by 12 (for a year) or 3 (for a quarter)

 

Qualified Wages and Health Insurance Costs

Qualified wage is the number of wages that are paid to employees who qualify during a time when a business has been suspended or revenue has decreased. Other forms of compensation are also included in qualified wages, such as tips, bonuses and commissions. Qualified wages include health insurance costs for eligible employees such as co-pays and deductibles.

Claiming and Reporting the Credit

For the Internal Revenue Service to grant the Employee Retention credit (ERC), employers must file either a federal tax return for employment (Form 941), or an amended tax return for employment (Form941-X).
